Fed chair Janet Yellen gave what I considered to be a good speech at this year's Jackson Hole conference (see here). Not everyone seems impressed, however. The Fed has no credibility, it seems. For example, it keeps saying it's going to do things, like raise its policy interest rate, only to repeatedly back off. I mean, what the heck? Don't they even know what they're doing?
At some level, this degree of frustration is understandable. (I am less sympathetic, however, when it comes to informed journalists and market traders, who should know better.) Let me try to help ease your frustration.
The first thing to keep in mind is that monetary policy is not a precise science. Much remains to be discovered, especially since the environment (technology in particular) continues to evolve. Keep in mind that most central banks employ the services of research divisions. As Einstein is purported to have said: "If we knew what it was we were doing, it would not be called research, would it?"
That's not to say that monetary policy makers are completely clueless. Evidence. Theory. Discussion. Debate. Experience. Wisdom. They all have a role to play in the process of formulating monetary policy. There is considerable consensus along some dimensions (e.g., keeping inflation low and stable). There is outright disagreement along other dimensions. That's just the way it is. And it's likely to remain this way for the foreseeable future. But in the meantime, if you live in the U.S., try to take some solace in this:
Now, in terms of Yellen's Jackson Hole speech, what are people complaining about? Well, consider this WSJ article: Yellen Cries Wolf, with the subtitle: Fed chairwoman tries to convince market that a rate rise is coming but investors aren't listening. Of course, digging deeper into the article, the author clarifies that Yellen did not actually say that, only that she came "close" to saying it. Sigh.
The main issue here, I think, is what people expect in the way of Fed communication in terms of its economic outlook and its description/explanation of its policy rule. These are two conceptually distinct objects and are often confused.
My own personal view is that a central bank should make its policy rule clear, but that it should refrain from providing an economic outlook. So, for example, the Fed should want to make it clear that a sharp uptick in inflation would be met with a correspondingly sharp increase in its policy rate (assuming that this is an appropriate policy response). But what would be the use in having the Fed provide an outlook (a probability assessment) over future inflation? All that people need to know, really, is that the Fed is committed to keeping inflation in check. The credibility of this belief is ultimately based on reputation (see diagram above). As for forecasting the contingencies that would trigger this or that policy response, let the private forecasters do their job.
But some people want more from the Fed. They want the Fed to tell them how the economy is going to evolve in the foreseeable future (and in some cases, beyond). As if the Fed, or anyone for that matter, can actually know.
Now, if people generally appreciated the inherent difficulty in offering forecasts of this sort, I'd say that it would do no harm for a central bank to offer its economic outlook--a prognosis that would find its way in a portfolio of outlooks generated by other agencies. Market participants could then combine the information in these outlooks and, together with the Fed's clearly stated policy rule, make their own forecast of (say) the future path of short-term interest rates.
But perhaps I'm being naive. If a central bank was to just state its policy rule and refrain from offering its outlook, it would surely be criticized for not providing the market with enough "guidance." It is the demand for this "guidance" that compels central bankers to offer an economic outlook. Here is the outlook provided by JY (emphasized phrases my own):
And so, there you have it. Evidently, the Fed plans to raise its policy rate soon. And if it doesn't, its credibility will be diminished. Or if it does raise rates even though conditions do not warrant it, its credibility will be again be diminished. Or, as the fan chart above demonstrates, the Fed evidently has no idea where interest rates will go. There's no winning this game. Go back and look at the first diagram again and give it a rest.

Looking ahead, the FOMC expects moderate growth in real gross domestic product (GDP), additional strengthening in the labor market, and inflation rising to 2 percent over the next few years. Based on this economic outlook, the FOMC continues to anticipate that gradual increases in the federal funds rate will be appropriate over time to achieve and sustain employment and inflation near our statutory objectives. Indeed, in light of the continued solid performance of the labor market and our outlook for economic activity and inflation, I believe the case for an increase in the federal funds rate has strengthened in recent months. Of course, our decisions always depend on the degree to which incoming data continues to confirm the Committee's outlook.
And, as ever, the economic outlook is uncertain, and so monetary policy is not on a preset course. For these reasons, the range of reasonably likely outcomes for the federal funds rate is quite wide--a point illustrated by figure 1 in your handout...The reason for the wide range is that the economy is frequently buffeted by shocks and thus rarely evolves as predicted.
And so, there you have it. Evidently, the Fed plans to raise its policy rate soon. And if it doesn't, its credibility will be diminished. ReplyDeleteAgree 100% with what you're saying here except for one exception.
It seems to me that the fed has good reason to communicate their internal inflation expectations because those are clearly part of their policy rule. After all, the hike last Dec was clearly a response to their internal inflation forecasts not an uptick in actual inflation.
Well, what other forecast might the Fed offer other than its long-term inflation target? Only question is how long it might take to get there, but who knows? Depends on what happens in the meantime.
DeleteI tend to disagree on the outlook thing, and think you underestimate the role of policy institutions in forming a public/consensus outlook for economic conditions. Over five years of working in this business of macro forecasting and analysis in the private sector, I've come to appreciate that the activity has a strong public good component due to a mixture of externalities and asymmetric info between more informed information suppliers and less informed consumers that can lead to under provision of quality by the private sector. That makes things like the IMF WEO, ECB economic bulletins and quarterly projections, BoE inflation reports etc...and related communication and research papers about the baseline outlook and alternative scenarios quite useful in terms of improving the information of the private sector, especially given all the human and physical computing capital dedicated to macro analysis at those institutions or at the Fed For this reason, I was always a bit dissapointed in the FOMC projection tables for not providing more classic annual Fed forecasts gdp (as opposed to partial info like 4th quarter yoy), inflation and other gdp components forecasts like the ECB for example. I would say providing guidance to the private sector is one of the key roles of the Fed.It's the one role that would remain relevant besides financial stability even if in 50 years from now prices set on the internet become fully flexible, RBC becomes a relaity, and classic monetary policy becomes almost neutral in the short term.

As I mentioned in my piece, I'd have little trouble in living with the Fed providing forecasts if the general public had a good understanding of the nature of the exercise. Because many, perhaps most, do not, forecast errors are then used to disparage the institution and question its credibility. The way we are seeing now. (Btw, there are many legitimate arguments one could make against central banking, but this is not it.)
DeleteI guess I agree with (most of?) what you've said but I don't think you got to the real reason for the Fed's lack of credibility. Imho, it stems from the Fed's relentless drumbealt warning that it would raise rates last year, and then its actual action to do so, despite having very little evidence that a rate increase was warranted. The markets and most other observers took this as evidence that the Fed wants to act based upon some dogma instead of evidence. It is this perception that drives the doubts regarding the Fed's competence, regardless of whether one believes that the perception and the doubts are warranted or not. Many observers seem to believe that the Board ignores all data that peskily conflict with with its preconceptions. This really is a problem for the Board no matter what the truth is.
ReplyDeleteAnd my claim is that it just doesn't matter (very much). You know, I know, we all know that the Fed will defend its inflation target from above. This is of first-order importance when it comes to monetary policy. If the Fed fails to defend this target (as happened in the 1970s), then let's talk about a loss of credibility, but not before then.
DeleteAs for defending the target from below, well, central banks were not really designed for this purpose. It would be nice if a CB could, but the losses here are of second-order, in my opinion. In present day U.S., it seems clear that it is fiscal authority that needs to issue debt at a more rapid pace to keep up with the demand for the product (and stand ready to raise taxes and/or cut transfers as that demand diminishes). This requires a credible fiscal policy intervention, but it's funny how nobody seems to care about credibility when it comes to fiscal policy. Instead, all eyes are glazed over by the spectacle of JH, while obvious solutions to greater problems are for inexplicable reasons simply ignored.
I didn't know fiscal policy was the subject, but, OK. I don't think any rational observer believes that "cheap, cheap, cheap!" is an actual fiscal policy, let alone a credible one. That is the reason so many are complaining about the Fed Board: since the White House needs Congress as a partner in order to do anything substantial, the Board is the only potential source of rationality on the policy front.
DeleteAre you saying that everyone should stop wringing their hands about the Board's analysis of our current economic state? I honestly don't think that some Congresspeople will respond to any amount of beating briskly about the head and shoulders, regardless of the eminence of those doing the beating, so, at least until January, the Board's actions are the only possible economic remedies.
